Your second guess is actually right. Cherry had crashed a picnic and was, at that moment, devouring a long string of sausage. Ataru latched onto the other end in a daring attempt to save their lunch, and since this was a more innocent era and TV animation budgets were much lower than they are now, the last frame ended up looking like that.

Incidentally, Cherry is not a goddamn midget. Though he is fucking hot.
